Real AI optics winner, but the price assumes a longer supercycle than hardware economics usually allow.
The story
Coherent is a vertically integrated photonics maker (lasers, indium-phosphide and gallium-arsenide chips, and 800G/1.6T optical transceivers) that is now riding the AI datacenter build-out after digesting the II-VI merger. The moat is in-house laser and chip fabrication and scale in datacom optics, but the transceiver market is cyclical, concentrated among a few hyperscalers, and faces fierce competition from Innolight, Eoptolink and Lumentum. The company is early in an AI-driven growth phase with margins recovering from merger lows, and the industrial and silicon-carbide segments add cyclicality.
AI optics demand supports near-30% growth in year one, fading over a 10-year horizon; a franchise-length 12-15 years is not justified in a commoditizing, customer-concentrated hardware market. The 22% target margin sits above the current 14.6% GAAP margin as amortization runs off and mix shifts toward datacom, but below peak-cycle optics margins. Incremental sales-to-capital of 1.1 is set above the goodwill-distorted reported 0.5 because incremental fab and assembly capex is what drives growth. Even after pushing growth and margins toward the bull case, value falls well short of the $58.9B market cap, so the market is pricing a longer or steeper AI supercycle than I can defend.
